It defines how fresh the underlying data is when we run our screens, and freshness is often the difference between a defensible position and one constructed on stale inputs. Fundamental stock analysis, properly framed, is a system of interlocking constraints: source documents, accounting standards, disclosure rules, and valuation logic, each bound to the next. Treat any of them as optional and the framework loses its probabilistic edge.

We use this guide to walk through the architecture of that system. The goal is not to produce a single "buy" or "sell" verdict. The goal is to give you, the active investor, the same working parameters we apply inside our models — so that every position you take is a function of disclosed evidence, not narrative momentum.

Decoding the 10-K: Beyond the Headlines

The Form 10-K is the foundational dataset. Most public discussion reduces it to headline numbers. Our approach treats it as a layered input.

The filing carries four sections that drive investor research:

  • Item 1 — Business. What the company actually does, its principal products, its customer base, and the regulatory environment in which it operates. Skipping this section is how investors end up buying a multiple on a business they cannot describe.

The FASB Accounting Standards Codification is the single official source of authoritative U.S. GAAP, but issuers operating internationally may report under IFRS or another framework. If your holding period assumes quarterly data on a fixed calendar and the issuer is a non-accelerated filer, your model is operating on data that can be up to 45 days stale. For a position with a maximum-drawdown constraint, that delay is non-trivial. We treat the freshness parameter as a binding input on every screen: if the data is too old for the model's volatility assumption, the position is either reduced or excluded.

The Anatomy of Financial Statements

Once we have a clean, timely filing, the next layer is the three-statement model. Each statement answers a different question, and a sound framework moves between them in a defined sequence rather than reading them in isolation.

The Income Statement

The income statement reports revenue, expenses, and resulting profit over a defined period. It tells you whether the business is generating earnings at all, and at what margin. But earnings are an accounting construct: they depend on revenue recognition policies, depreciation schedules, and one-time items. Two companies with identical net income can sit on very different economic foundations. The income statement is the first stop, but never the last.

The Balance Sheet

The balance sheet reports assets, liabilities, and stockholders' equity at a point in time. It is a stock measure, not a flow. Liquidity, leverage, and working-capital structure live here. A balance sheet that is healthy in isolation can become fragile when paired with a declining income statement — the cash runway shrinks while obligations remain. These are the exposures the company itself identifies as material. SEC rules require that risk factors be specific rather than generic. When we read this section, we extract three things:

  • The categories of risk. Operational, regulatory, financial, technological, and reputational. We classify each disclosed risk into one of these buckets so that risk concentration across the portfolio becomes measurable.
  • The year-over-year delta. Whether any new categories have appeared relative to the prior 10-K. The addition of a new risk factor — for example, supply-chain concentration, AI-related cybersecurity exposure, or a regulatory shift in a key market — is often the first formal signal of an emerging constraint.

Item 7 — Management's Discussion and Analysis (MD&A)

MD&A is where management explains the period's results in their own words. It is also where they discuss liquidity, capital resources, and known trends. The critical accounting judgments disclosed here often tell you which line items carry the highest estimation risk. If the MD&A highlights a new revenue recognition policy, a change in the useful life of an asset, or a swing in the bad-debt reserve, our model treats the affected line as a higher-variance input. The MD&A is also where management is required to disclose any known trends or uncertainties that are reasonably likely to have a material effect on liquidity — a parameter that feeds directly into our drawdown models.

Item 7A — Quantitative and Qualitative Disclosures About Market Risk

Market-risk disclosures address interest-rate exposure, foreign-exchange exposure, commodity-price exposure, and equity-price exposure. For an investor building a position, this section quantifies how the company's earnings respond to the same macro parameters you use in your portfolio construction. A business with high unhedged FX exposure behaves very differently in our models than one with a natural hedge from geographic revenue mix. If your portfolio's factor exposure assumes a stable currency regime, an issuer with significant unhedged FX exposure is a hidden correlation you should price in.

Valuation Metrics and the Trap of One-Size-Fits-All Ratios

Valuation ratios are the most overused tools in fundamental stock analysis. They are also the most misunderstood, because a ratio computed in isolation is not a signal — it is a number. Context — peer set, business cycle, capital structure, growth trajectory — is what turns a number into a constraint.

The P/E Ratio, Properly Framed

The price-to-earnings ratio is calculated as the current stock price divided by current earnings per share. For this purpose, Investor.gov defines earnings per share as earnings for the past 12 months divided by common shares outstanding. That definition matters: the "E" in P/E is not free cash flow, it is not EBITDA, and it is not adjusted earnings. Each substitution changes the metric, and substituting without disclosure changes the comparability of your entire peer set.

A low P/E ratio can describe a value stock, but it can also describe a business whose earnings are about to roll over. The multiple is not the message; the stability and forward trajectory of the underlying earnings is.

This is why one-size-fits-all thresholds fail. A P/E of 12 is a screaming buy in one industry and a value trap in another. The variable that gives the ratio meaning is the durability of the earnings stream — which brings us back to qualitative analysis and the concept of an economic moat.

Qualitative vs Quantitative Analysis

Fundamental stock analysis rests on two legs: quantitative inputs (the financials) and qualitative inputs (the business, the industry, the management, the competitive position). Pulling one leg out collapses the framework.

Qualitative factors we extract from the filing include:

  • The economic moat. The structural advantage that protects the business from margin compression. Sources include network effects, cost advantages, switching costs, intangible assets, and efficient scale. The moat is qualitative in origin but shows up quantitatively in sustained gross margins, return on invested capital, and the stability of free cash flow across cycles. If the moat is real, the multiples will defend themselves; if it is not, the multiples will compress regardless of headline growth.

Peer-group construction is therefore not a mechanical exercise; it is a judgment about which businesses compete on the same economic terms.

The Hidden Risks of Non-GAAP Financial Measures

The final layer of the framework is the one investors most often skip: the accounting basis of the headline numbers.

Why Non-GAAP Measures Require Scrutiny

When an SEC registrant presents a non-GAAP financial measure, SEC Item 10(e) requires presentation of the most directly comparable GAAP measure with equal or greater prominence, along with a reconciliation to that GAAP measure. The SEC specifically identifies EBITDA, adjusted earnings, and free cash flow as areas requiring careful treatment.

The reason is straightforward. A non-GAAP measure can be defined differently by every issuer that uses it. "Adjusted EBITDA" at one company may exclude stock-based compensation; at another, it may not. "Free cash flow" can mean operating cash flow minus capex, or operating cash flow minus capex minus acquisitions, or some other construction. Two companies with similar GAAP results can post materially different "adjusted" figures simply because their adjustments are not aligned.

If a model's signal depends on a non-GAAP input and the issuer's definition shifts, the model is fitting noise. Our screens therefore apply three rules:

  • Rule 1. If the headline number is non-GAAP, we locate the GAAP reconciliation in the same filing and treat the GAAP figure as the binding input for cross-issuer comparison.
  • Rule 2. We document the issuer's specific definition of any non-GAAP measure used, so that year-over-year comparisons are internally consistent within that issuer.
  • Rule 3. We do not compare non-GAAP metrics across issuers without verifying that the adjustments are aligned. A peer-group average of "adjusted EBITDA" built on unaligned definitions is not a peer-group average — it is a noise distribution.

This is also why identifying the accounting basis matters at the very start.   • Filer status logged. The issuer's filer status has been recorded, and the filing-deadline parameter is consistent with our model's freshness constraint.
  • Accounting basis identified. The financial statements are prepared under U.S. GAAP, IFRS, or another framework, and the peer set uses a compatible basis or carries an explicit cross-framework flag.
  • Three statements integrated. The income statement, balance sheet, and cash flow statement have been linked, and operating cash flow has been compared to net income across multiple periods.
  • Risk factors scanned. Item 1A has been read for both content and year-over-year delta. New or expanded risk categories are flagged and routed to the scenario model.
  • MD&A digested. Critical accounting judgments, liquidity discussion, and forward-looking statements have been extracted and stored alongside the numerical inputs.
  • Valuation ratio contextualized. Any multiple used in the model has been compared to the issuer's own historical range and to a peer set with similar economic moats and growth profiles.
  • Non-GAAP reconciled. Every non-GAAP figure in the thesis has a corresponding GAAP figure in the filing, with the reconciliation documented and the issuer's definition recorded.

Fundamental stock analysis, properly executed, is the discipline of turning disclosed evidence into a probability-weighted position. It does not eliminate uncertainty, and no analyst rating, price target, or valuation framework reliably predicts the next move in every case. What it does do — when this sequence is followed — is replace gut-feeling prediction with a documented chain of inputs that you can audit, replicate, and stress-test. That is the only edge that compounds across cycles.
